I found this post while searching google. I am having the same issue.
I can login to live with my password, I can login my main xbox using my password (however it freeze on sign-in).
But when I go to connect to xbl using my daughters console it asks me to login with my user/pass as the parent to accept the terms of service (we have a family pack) it says the password isn't valid. I have put it in multipul times. I even changed it to something dead simple and tried it and still no joy.
I'm looking around the xbox live site to see who I can contact about this, just wanted to let you (and anybody else having this issue) know that you're not alone!
PS. This has been going on since after the update this morning at around 6am, before the update it was working fine.
