It was my understanding that I can do things like infecting my Retail through system link? I was looking into buying one a long time ago back in TU7 days and that seemed to be a good way of doing it.

For MW2 and lower yes you can do this. Cod4/WAW you can infect Mod Menus but MW2 it's just like hosting a challenge lobby for your retail Xbox so you get like GB Infections, chrome vision and that sort of stuff!

So can I infect full on menu not just the chars and stuff. Like have the coded GUi and etc or do I need to have a ISO disk as well as a flashed xbox.

Hosting and whatnot is better on the ps3, i find there to be more people looking for lobbies on the 360 than ps3, but besides that, if you arent looking to do anything else other than host lobbies, i personally think a jailbroken ps3 is the way to go. But Jtags are super fun to mod as a whole
