My fault, I was using an older version of OBS.
But it seems like you dont need the elgato sound to work. It already captures the desktop audio for you.

When I ran Elgato I could hear the audio through my headphones. So there is something I'm missing I guess.

Im not sure but I think its your "desktop audio device". Switch it to default and see if it works. But either that or I cant help you because I dont quite know the problem.
Maybe its just your headphones arent projecting the sound that you recorded. Try unplugging them and see if the sound comes out of your mointor.
