I have tried reinstalling IE8 before and when it gets to a certain point it says that it needs internet connection to finish. Which leads me to believe that it is not a IE issue, but something wrong with the computer itself.

Well I have internet on the computer, but only Firefox has it, I could download chrome and use it, but I am not sure if that will allow programs to update.
you are correct IE is the only browser compatible with windows update site.
Well it is not even just windows that won't update, even AOL won't connect to the internet.
depending on the version used AOL uses all/most of the same reg keys as IE

The link for ie8 that i gave you should be the offline installer that doesnt require internet to install.

Im gonna have to bail until tomorrow sorry work is just about finished and i doubt i will get a chance to get online when im at home. damn kids hog the interwebs!
try reinstalling IE8 from the link i gave, dl and install mbam defs from link i gave and run a full system scan then post back results and i will try to check tomorrow.
